The most consequential credit story this week didn’t come from a central bank. It came from the world’s largest bond manager.

PIMCO, which oversees $2.3 trillion in assets, issued a stark warning: the credit loss cycle is upon us. The firm’s annual secular outlook, authored by Richard Clarida, Andrew Balls, and Daniel Ivascyn, projects significantly higher losses in lower-quality credit, with leveraged loans and private direct lending most exposed.

The culprit is one most investors haven’t fully priced yet.

AI-related debt issuance is running at roughly $100 billion per quarter. Hyperscale operators are financing massive data center buildouts with leverage rather than cash, pushing capital expenditure higher as free cash flow moves in the opposite direction. The companies writing the checks are creditworthy. The ecosystem of suppliers, mid-market borrowers, and leveraged entities orbiting that buildout is not.

PIMCO flagged a troubling pattern already emerging: increased maturity extensions and payment-in-kind structures that allow borrowers to repay debt with more debt. The firm cautioned that investors should not expect past patterns of rapid recovery to repeat with the same reliability.

The surface still looks calm. High-grade credit spreads remain near their lowest levels in almost three decades, a condition PIMCO describes as complacency rather than strength.

What makes the drawdown worth examining is the composition of the portfolio. We held a diversified mix across Energy, Gold, Treasuries, and the Nasdaq, with roughly 42% allocated to high-beta positions and 38% in low-beta defensive holdings. That kind of spread is designed to absorb volatility, and it did cushion the blow, but it did not counteract it completely.

The result highlights an important point about diversification. Defensive assets can reduce volatility, though they are not designed to eliminate losses during every market decline.

For example, a lot of investors have the bond-equity relationship wrong. Treasuries don't mechanically move opposite stocks on a calendar basis. That inverse correlation tends to activate only once the VIX reaches a specific threshold. As the New York Fed's Figure 1 above shows, the relationship between Treasury yields and volatility is nonlinear, bending sharply only at elevated VIX levels. Last week's selloff, sharp as it felt, wasn't deep enough to trigger those defensive dynamics. The bonds didn't hedge because the market hadn't panicked enough for them to.

Markets will assign a narrative to every move. Did Mr. Market sell off on a strong labor report? Maybe in part. But the more compelling explanation sits deeper in the credit stack, in the quietly deteriorating world of private credit.

For context, at the height of the 2008 financial crisis, the speculative-grade bond default rate peaked at 5.1%, according to Moody’s.

Today, the UBS S&P Leveraged Loan default rate has already risen to 3.4%, nearly double its decade average of 1.8%, and that’s before a meaningful slowdown in growth has materialized. UBS expects the private credit default rate to peak between 9%-15%.

The more pressing concern is Business Development Companies. BDCs stepped into the lending vacuum left by banks after 2008, extending credit directly to mid-market businesses. What’s less understood is that big banks never fully stepped away. U.S. banks have grown their committed credit lines to BDCs and private debt funds at nearly 25% per year over the past five years. The loans sit on someone else’s balance sheet, but the exposure doesn’t disappear. Banks retain indirect credit risk from private credit loans even though they do not directly originate or hold them.

That is the part most investors miss. The risk wasn’t offloaded.

Gold also experienced unusual weakness, falling −5.01%, reducing support from the defensive sleeve of the portfolio.

Energy gained +2.45%, while Health Care advanced +2.37%, partially offsetting weakness elsewhere.

Last week, I published a study examining live implementation slippage inside the Stratum model using actual execution data from Interactive Brokers.

One finding stood out. Not all slippage was negative. Execution slippage was consistently negative, but timing differences and portfolio drift between rebalance periods often moved in the opposite direction, producing a much smaller gap between modeled and live performance than most would expect.

This week offered another example. The Stratum 3× model returned +4.08%, and Q72’s live account returned +4.72%.

What 20 Weeks of Live Trading Revealed About Slippage»

That gap between model and reality is worth understanding. Nowhere is the gap between narrative and reality more dramatic right now than the SpaceX IPO.

Elon Musk now controls more wealth than the GDP of most nations. SpaceX is targeting a $1.8 trillion IPO valuation, implying 87 times price-to-sales, despite posting a $4.94 billion loss in 2025.

The innovation is real. SpaceX handles more than 60% of commercial launches globally, and reusable rockets have cut launch costs by up to 75%. A permanent human presence beyond Earth feels less like fantasy and more like an engineering timeline.

The valuation is something else entirely. Markets have a long history of turning genuine revolutions into speculative excess, and this one arrives with expectations that would make Benjamin Graham uncomfortable.

Backtests are easy to trust when transaction costs are ignored. Reality gets much harder once capital touches the market.

One of the most famous studies on this problem came from Bajgrowicz and Scaillet in 2012. After testing 7,846 trading rules popularized in financial journals across more than a century of market data, from 1897 to 2011, the researchers found that once transaction costs were introduced, nearly all remaining profitability disappeared.

The remarkable part was the sheer diversity of strategies examined. These were not obscure internet-era systems pulled from trading forums. The sample included decades of academic and practitioner favorites:

• Moving average rules (simple and dual crossover variants)

• Trading range breakout rules (channel breakouts based on prior highs and lows)

• Filter rules (buy/sell when price moves a fixed percentage from a recent trough or peak)

Many of these approaches looked profitable on paper before costs.

Then reality arrived through friction.

Commissions, bid-ask spreads, slippage, and market impact quietly consumed the edge. The rules most exposed were those generating the most frequent trades, because each transaction added another layer of friction. A strategy that looks profitable trading daily in a backtest can deteriorate rapidly once real execution costs enter the equation.

A model generating a 0.15% average excess return per trade can look compelling in a backtest. Add:

• basis points of slippage

• taxes

• commissions

• overnight gaps

• execution delay

And the edge can evaporate entirely.

The Bajgrowicz and Scaillet study became one of the clearest demonstrations of a brutal truth in systematic investing: discovering a signal is only half the battle.

Since launching Quanta 72, one of the primary objectives has been reducing the distance between modeled behavior and live implementation. Slippage sits at the center of that problem.

To study this more rigorously, I analyzed the first six months of Q72’s live trades in 2026 using my actual trades from Interactive Brokers. The objective was simple: measure how much the live portfolio diverged from the theoretical model once exposed to real market conditions.

The first observation was ETF-specific execution behavior.

Many have asked about ETF-level execution drift. In the past, I used a relatively crude Excel-based framework to estimate execution costs. The methodology was imperfect, though directionally it ended up being surprisingly close to the live results.

Execution Drift and Live Implementation Friction

The trades in this study were executed after the Friday close, introducing a unique layer of real-world market microstructure behavior absent from the theoretical model.

The model assumes execution at the official closing price, yet live implementation frequently occurred materially later, in some cases as much as one to two hours after the market close due to operational timing.

Methodology

• Collected live ETF execution records directly from Interactive Brokers.

• Calculated execution slippage as the percentage difference between the benchmark close price and the realized execution price.

• Included commissions and realized portfolio sizing effects inside the calculations.

• Aggregated execution drift across all weekly rebalance periods during the six-month live sample.

Despite the delayed execution window, realized implementation friction remained relatively modest across the sample. Unadjusted execution slippage averaged approximately 30.8 basis points per week, or roughly 0.31%.

Earlier assumptions estimated approximately 22.5% weekly portfolio turnover for the Stratum 3x framework using a simplified implementation friction model introduced in 2025:

Live account data ultimately showed realized turnover averaging closer to 18.9% per week, suggesting the portfolio rotated less aggressively in practice than originally modeled.

The ETF-level slippage results revealed a more nuanced picture of execution quality. Some outcomes aligned with expectations. Others challenged conventional assumptions about liquidity and trade efficiency.

UPW, a leveraged utilities ETF with lower trading volume and wider spreads, exhibited some of the highest execution drift in the sample, approaching 300 basis points on average. That behavior was largely intuitive. Lower-liquidity instruments often experience wider bid-ask spreads and greater execution friction, particularly during volatile rebalance windows.

More surprising was the behavior of SOXL. Despite being one of the most actively traded leveraged semiconductor ETFs in the market, SOXL experienced worse average slippage than DGP, a leveraged gold ETF with substantially lower trading activity.

Intuitively, one might expect the opposite. Higher trading volume is often associated with tighter execution quality. The findings suggested that realized slippage depended on more than raw liquidity alone. Intraday volatility, post-close price movement, rebalance crowding, and the aggressive beta exposure embedded inside leveraged semiconductor products likely contributed meaningfully to realized execution drift.

Total Drift vs. Residual Drift

Next, the live Time-Weighted Return (TWR) of the account was compared against the modeled return stream. The difference between those two series represented total portfolio drift, the cumulative gap between the theoretical framework and the realized live portfolio.

Measured execution drift was then subtracted from total drift to isolate what we refer to as residual drift:

Total Drift = Execution Drift + Residual Drift

This residual layer captures the secondary implementation effects that occur after the trade itself has already been executed. These effects are often invisible inside traditional backtests, yet they become unavoidable once a strategy interacts with real capital and executable share quantities.

Residual drift included factors such as:

• Whole-share rounding

• Allocation discretization

• Leveraged ETF path dependency

• Overnight pricing differences

• Cash residual balances

• Rebalance timing dispersion

In practice, a modeled portfolio weight of 7.41% cannot always be implemented with mathematical precision during after hours trading. A portfolio targeting exactly 30.5614153463 shares, may ultimately purchase 31 shares instead, pushing realized exposure modestly above the theoretical target. Individually, those deviations appear trivial. Across hundreds of trades and rebalance cycles, they accumulate into their own behavioral layer inside the live portfolio.

Interestingly, the study found that execution drift was consistently negative, meaning it acted as a direct drag on performance relative to the benchmark model. Residual drift, however, was consistently positive, partially offsetting some of the implementation friction introduced during execution.

The result was that average total drift ended up only about 9.8 basis points lower than the original implementation estimates, approximately -0.098% across the aligned sample period:

-9.8 bps = -30.8 bps + 21.0 bps

In other words, although live executions tended to occur at slightly worse prices than the benchmark close, the residual behavior of the live portfolio, including rounding effects, exposure dispersion, and leveraged ETF path behavior, partially compensated for a meaningful portion of that drag over time.

Compounding Execution Drift

Execution costs consistently reduced returns. Yet residual implementation effects frequently moved in the opposite direction, partially offsetting those losses at the portfolio level.

This does not imply the portfolio generated “free alpha.”

It reflects the reality that live portfolios behave differently from continuous mathematical models.

Real implementation behaves more like interacting weather systems, where multiple forces collide, offset, and compound in nonlinear ways over time.

Execution drift compounded into a meaningful negative drag across the sample period. Residual implementation effects partially offset those losses, reducing the total live-vs-model performance gap to roughly -2.7%.

That result was materially smaller than a naive execution-only estimate would have implied.

Conclusion: The Hidden Architecture of Slippage

The modeled Stratum 3x framework outperformed the live account across the sample, though the implementation gap proved substantially narrower than many assumptions surrounding leveraged ETF rotation systems would suggest.

More importantly, the results hinted that slippage itself may not be static.

Observations suggest that a meaningful portion of measured execution drag may have originated from after-hours trading conditions.

In theory, friction could decline materially under market-open execution conditions, an idea that appears almost obvious in hindsight. Opening auctions generally provide deeper liquidity and more synchronized price discovery relative to fragmented after-hours environments.

We are living through the first real collision between artificial intelligence and political power, and nobody has a clean map of the wreckage.

In January 2026, the Trump administration’s “One Big Beautiful Bill” quietly rewrote the rules of AI governance alongside sweeping changes to Medicaid, transportation funding, and emergency management.

A left-wing group in Berlin sabotaged power cables in protest of AI data centers in January, knocking out electricity for 40,000 households. The group, Vulkangruppe, framed the attack as a protest against fossil fuel usage and the unchecked expansion of AI infrastructure. Dismiss them as extremists if you like, but the underlying anxiety they represent is not extreme at all. It is shared by urban planners watching data centers consume water reserves and by ordinary citizens who never voted for the infrastructure quietly being built beneath their cities.

This is what makes the current moment so historically distinct. Previous technological revolutions reshaped society gradually enough that culture and law had at least some time to adjust. The printing press took a century to detonate the Reformation. The industrial revolution gave England three generations of brutal adjustment before democratic institutions caught up.

What historians call telescoped capitalism, the forced compression of centuries of disruption into a single generation, has traditionally been a condition of late-industrializing nations. The United States took 250 years of frontier expansion, civil war, and industrial brutality to metabolize its capitalist formation. Nations that compressed that same journey into one or two generations tend to produce one recognizable output: the theocratic state sitting atop a restless, digitally connected population.

AI is different. It is compressing decades of transformation into years, and in some sectors, into months. The regulatory frameworks meant to govern it were written for a slower world.

Labor markets are the most visible fault line. Entire job categories, from paralegal research to medical imaging analysis to mid-level software engineering, are being restructured by tools that learn, adapt, and improve without a salary negotiation or a union contract. The World Economic Forum at Davos in January 2026 convened against exactly this backdrop, with world leaders delivering speeches about economic cooperation even as the investors in the hallways were quietly repricing entire sectors of the global economy. The speeches were for the cameras.

The market context worth watching is which industries are absorbing AI as a multiplier and which are being hollowed out by it. A logistics company deploying AI to optimize last-mile delivery is a fundamentally different risk profile than a IT services firm whose core billing model depends on hours that AI can now compress into minutes. Only one of them is compounding.

History is consistent on this point. Technological compression produces euphoric mispricing at the surface and quiet structural rotation underneath. The printing press did not reward the loudest proclamations. It rewarded the paper merchants, the typesetters, the distributors, the unglamorous infrastructure of a new information economy.

No one knows what happens next. One reason risk exists is because the future is unknowable. Every loan, every bond, every derivative is a negotiation across time, a bet that the counterparty will still be standing when the clock runs out. Lenders want their money back fast and to be rewarded generously. Borrowers want time, and want to pay as little as possible for it. The architecture of modern finance is just that tension, stretched across maturities, credit ratings, and yield curves.

Now someone is applying that same logic to water.

Water is becoming a financial instrument. Blockchain infrastructure is enabling the tokenization of real-world assets, and not just stocks or real estate. Water rights are being converted into digital tokens on blockchain networks, creating tradeable markets for access to a resource essential to agriculture, industry, and human survival.

Now imagine what happens when a drought hits. A hedge fund holding a large position in tokenized water rights sees opportunity. As shortages intensify and municipal supplies tighten, the fund bids up the price of access, because scarcity is the trade. Farmers who cannot afford the new clearing price lose their allocations. And here is where the logic of markets becomes genuinely monstrous. Price only asks what someone will pay. The water that once irrigated a wheat field in Kansas becomes more valuable sitting in a corporate reservoir.

Towns downstream watch their river slow to a trickle, because the rights to that water were algorithmically redirected to a more profitable basin three states away. The Colorado River already supplies water to 40 million people across seven states, and its flow is already over-allocated beyond what nature replenishes. Add a derivatives market on top of that fragility, and you have not built a more efficient system. You have built a machine that profits from collapse. We are not talking about equities. We are talking about food and water. The two things every human being on earth requires to survive.

The counterparty risk is no longer abstract. It is a farmer in Arizona. It is a municipal water district. It is a river running dry while a position closes green.

Here is the great irony hiding in plain sight: the dollar, the instrument of global commerce and the preferred currency of every drug cartel and money launderer from Medellín to Miami, is functionally invisible. Cash has no ledger. You can spend a bill today, and by tomorrow it could be on the other side of the world, untraceable to any individual hand. Cryptocurrency, unlike cash, is recorded on public blockchains, giving law enforcement access to the date, time, amount, wallet addresses, and unique transaction identifiers for every transfer, a goldmine of detail that can take years to assemble with physical money. The blockchain is a receipt.

In 2016, Ilya Lichtenstein stole 119,754 Bitcoin from the Bitfinex exchange and spent years routing it through mixers, darknet markets, and hundreds of fragmented transactions to erase the trail. It didn’t matter, because every single transaction had been permanently recorded on the blockchain, and investigators traced the laundered Bitcoin all the way back to its source, eventually recovering over $3 billion, the largest financial seizure in U.S. Justice Department history.

But here is where the story gets darker.

Once you accept that digital money is fundamentally trackable, you have to ask: tracked by whom, and toward what end? China’s digital yuan is already being developed with programmable features, including the ability to set expiration dates on money and restrict it to specific transaction types. In a pilot in Shenzhen, the digital yuan was programmed to expire, which forced recipients to spend it by a set deadline, and 90% of vouchers were used in shops. That sounds, on the surface, like a clever stimulus tool. Look closer. With a central bank digital currency, a government no longer needs to go through commercial banks to freeze someone’s assets; the relationship between citizen and monetary authority becomes direct. Imagine a tax that doesn’t wait for April. Imagine money that dissolves if you spend it on the wrong thing. Imagine a currency that simply stops working.

The world in late April 2026 looks like a pressure cooker with three burners running at once.

The Iran war, now 56 days old, is the everything shock, a geopolitical rupture that became an energy crisis that became an inflation crisis, all within a single quarter. Brent crude went from $70 to $118 in weeks. Gas prices posted their largest monthly spike since 1967. Peace talks collapsed over the weekend after Trump canceled the Pakistan delegation trip. The Strait of Hormuz remains contested, a chokepoint for roughly a fifth of global oil supply. Nobody knows when this ends.

Inflation, which had been cooling toward 2.4% as recently as February, jolted to 3.3% in March on the back of that energy shock. The Fed, which was already cautious, is now effectively paralyzed. Rate cuts are off the table, and some policymakers are quietly floating the idea of hikes if inflation proves sticky. The bond market is listening.

Headline unemployment sits at 4.3%, nonfarm payrolls added 178,000 jobs in March, but the U-6 rate climbed to 8%. Meta cut 8,000 jobs. Microsoft offered buyouts to 7% of its American workforce. Amazon eliminated 16,000 roles. Dell shed roughly 11,000 employees, incurring $569 million in severance costs.

Taken together, the picture is of an economy that is technically still growing but losing its shock absorbers one by one, with a war that won’t resolve, inflation that won’t cool, a Fed that can’t move, and corporations that are quietly shrinking their headcount while spending billions on machines. Consumer sentiment has already collapsed to its lowest reading since records began in the 1950s. That is the canary. The coal mine is the May data.

The models said the same thing in 2006. Diversified portfolio. Uncorrelated assets. Vanishingly small probability of simultaneous default.

By 2008, the data still said everything was fine. Moody’s, S&P, and Fitch Ratings had run the models. Every compliance box was checked. The system worked as intended.

What failed was the assumption embedded inside it.

Leverage.

When most think about leverage, they think of margin, borrowing to buy stocks. In finance, leverage carries a broader meaning. It is the use of borrowed money in any form.

A mortgage is the clearest example. A 3% down payment on a FHA loan allows a homeowner to control a much larger asset, often creating 20x to 30x exposure to the underlying property.

The same concept applies at the corporate level. When a company borrows to fund operations, acquisitions, or growth, that borrowing is measured through a leverage ratio.

The underlying assets in 2008 were not all housing.

They were Auto loans, credit cards, commercial real estate, corporate debt. On paper, they were diversified.

From a financial standpoint, adjustable-rate mortgages packaged into Collateralized Debt Obligations (CDO’s) formed an ideal structure in the early 2000’s. Risky loans could be pooled, sliced into tranches, and transformed into higher-yielding securities with investment-grade ratings (meaning funds with ratings requirements could chase higher yields).

Today, the names have changed, but the structure rhymes.

Collateralized Loan Obligations (CLO’s) now sit at the center of the system, built from pools of leveraged corporate loans. A $1.4 trillion CLO market sits alongside roughly $849 billion in life insurer private placements, forming a structured credit complex north of $3 trillion. In 2006, subprime exposure stood near $1.5 trillion.

The assets are different. The structure is familiar.

Two Federal Reserve papers published in 2025 outline what this system looks like today. A portfolio can span middle-market corporate loans or data center leases.

Combining different sectors. Different geographies. Different collateral types.

The models reach the same conclusion.

Correlation appears low. Diversification appears intact.

The Federal Reserve notes that banks are lending to the same institutions that are also providing their credit insurance.

Both papers close with the same observation. Current data makes it difficult to fully assess systemic vulnerabilities.

What could go wrong?

For what it’s worth, the Stratum Index is not reading any of this as an imminent trigger.

The model moved into a strong risk-on stance, rotating aggressively into broad equities, technology, and semiconductors.

Credit markets always look stable, until they don’t.

The headlines say everything is fine. Jobs are growing, unemployment is falling, markets are holding.

But here’s what gets missed.

Morgan Stanley recently restricted redemptions in one of its private credit funds after a surge in withdrawal requests.

That is not a bank run. It is how one begins.

Investors try to withdraw, are told they cannot fully access their capital, and instead of waiting, they start pulling money from anything that looks similar. The behavior spreads. Liquidity tightens. What was isolated becomes systemic.

At the same time, the labor market is telling a similar story.

March showed 178,000 new jobs and a drop in unemployment to 4.3%. That is the headline.

Beneath it, nearly 400,000 people exited the labor force. Participation fell to 61.9%, one of the lowest levels in decades outside of the pandemic period. Hiring remains concentrated in healthcare, and total job creation over the past year is just 327,000, far below historical norms.

This is a contraction without layoffs.

And layered on top of all of it is a geopolitical conflict. Escalation, uncertain duration, and persistent pressure on global energy markets.

Data accuracy matters. By the end of this year, I want to model slippage more precisely and quantify how much the model deviates in live trading.

One thing I’m learning is that slippage is not constant. It expands during periods of volatility and contracts during calmer conditions.

Over the past few months, I layered discretionary trades on top of my systematic trades.

I started last week with an 18% allocation to SQQQ, a 3x inverse technology ETF, paired with a hedge, a 7.41% allocation to SOXL, a bullish 3x semiconductor ETF.

Every time the model introduces a hedge, I get the same question, why not remove it, why not adjust it.

Early Monday morning, the market continued lower. SOXL dropped nearly 12% in a single day, and I exited the position. By Tuesday morning, the trade reversed. SOXL rebounded and finished the week positive. SQQQ ended up being the wrong trade.

Everyone assumes markets will break cleanly once weakness appears. The last five weeks say otherwise. SPY declined in five of five weeks, yet the model absorbed the drawdowns early, rotated, and finished the most recent week positive.

But here’s what matters. No one can know the future. Markets can reverse violently. Even though the odds may be favorable, markets can still rally sharply. An Iran conflict could resolve quickly and not turn into a decades-long war like other Middle East conflicts, though the odds are not strong.

To account for the unknown, the model rarely goes all in on a single position.

The small allocation to semiconductors this week reflects this residual strength. On a trailing basis, semiconductors are still among the strongest-performing assets, which keeps them within the model’s opportunity set.

Holding both semiconductors and inverse exposure simultaneously is not contradictory. It is a hedged posture, capturing relative strength while protecting against broader market weakness.

That balance is narrowing. Semiconductors are now only marginally outperforming gold. If that relative strength continues to fade, the allocation is likely to be removed in the coming week as the model further consolidates into defense.

The Lehman brothers began accepting cotton as payment in their general store, and reselling it. Over time, they shifted from shopkeepers to commodity intermediaries, becoming brokers in the cotton trade. Cotton functioned as the oil of the 19th-century global economy, and they operated at the center of its flow.

That transition, from goods to commodities to finance, mirrors the evolution of markets themselves. The Lehman brothers not invent futures, but they grew within the same system futures were designed for.

Some forget that petroleum is not a speculative instrument. It is a physical input, barrels of oil are used to manufacture plastics and transport goods. Price movements matter because many participants are not trading by choice.

Manufacturers that pre-purchase oil through futures contracts are obligated to act when prices move. There is a term for this type of behavior, price-insensitive demand.

When prices rise sharply, participants must secure dollars to meet obligations, often by selling other assets.

As volatility increases, margin requirements can rise, and previously stable positions can become stressed.

Participants facing margin calls do not selectively exit weak assets. They sell what is liquid. Gold, equities, and other high-quality assets become sources of cash.

Gold’s −10.3% weekly drop fits within that mechanism. After leading for months, we can only speculate that the move reflects liquidity pressure moving through the system rather than a change in long-term demand.

The macro backdrop is becoming harder to ignore. Recent revisions quietly erased 92,000 previously reported jobs, a reminder that economic data often looks far sturdier in headlines than it does after revisions. At the same time, the Iran conflict is raising questions about the stability of global energy supply.

Roughly 20% of the world’s oil supply moves through the Strait of Hormuz. If that flow were meaningfully disrupted, prices would not simply rise by the percentage of lost supply.

Published research shows that oil is highly inelastic in the short run, meaning supply and demand respond very little to price changes. When spare capacity is thin, even a modest disruption can produce nonlinear price reactions, where prices rise far more than the percentage of lost supply.

Due to the inelasticity of oil supply, prices for everyone, everywhere would likely rise.

Iran threatening commercial shipping in that corridor does not only affect China or India, which rely heavily on Middle Eastern imports. It threatens the entire global economy simultaneously. Oil remains the foundational input for modern civilization, powering transportation networks, factories, agriculture, and electricity generation across the world.

Hopes for a quick resolution may also be misplaced. Unlike the Maduro situation in Venezuela, Iran is not built around a single political strongman. When Nicolás Maduro was removed from power, the regime faced a crisis of legitimacy and succession, because authority is concentrated in one office.

Iran is a religious theocratic state with institutionalized succession. If a single leader is removed, the system is designed to replace him quickly. In Iran, the Assembly of Experts, a body of 88 clerics, is responsible for selecting the Supreme Leader and ensuring continuity of the regime.

The Iranian structure is built to regenerate leadership and maintain continuity of power.

Those dynamics may also explain why policymakers historically treat this region with unusual caution. The risk is not simply a regional conflict. It is the possibility that disruption to a single maritime corridor could transmit a shock through the entire energy backbone of the global economy, and that there is no easy solution.

Everyone assumed the stunning jobs revisions and fresh tariff headlines would finally crack the market. The fear felt justified. The tape felt heavy.

Last Friday, the Stratum model shifted into Quintile 4 positioning anyway, a more risk-on posture, and I followed it.

Monday opened with a sharp gap down, nearly −1%. It looked like the headlines were about to take control. By Friday’s close, the week had stabilized and resolved constructively. That is Mr. Market, nonlinear, often illogical, and completely indifferent to our narratives.

That tension is the point. News can deteriorate long before markets break.

Most investors search for crashes inside equities. We’ve been testing whether the signal may live elsewhere. Specifically, whether one-month relative returns between the euro and the dollar can help sidestep major SPY drawdowns.

The error begins when explanation is mistaken for truth. A persuasive narrative about why the market moved is often just a polished description of the surface.

Crashes follow patterns as well. Volatility clusters. Funding conditions tighten. Assets reprice in synchrony, like instruments snapping to the same discordant note. The ultimate cause may remain obscured, yet the pattern itself is visible and quantifiable.

In earlier work, I examined whether major currency ETFs lead U.S. equity volatility. The popular assumption is that foreign exchange markets act as an early warning system for the VIX. The data does not support that belief. There is no consistent predictive edge from currencies into forward volatility.

What does persist, across nearly two decades of daily and weekly observations, is something subtler. Same-day currency returns align with same-day volatility regimes in a statistically durable way. That is notable. Foreign exchange and equity derivatives occupy structurally different domains. One would not expect a stable rhythm between them. Yet a rhythm appears.

When two seemingly independent systems move together in a measurable cadence, the anomaly becomes information. Information that survives twenty years of data is unlikely to be random noise. It suggests structure.

This raises a natural question. If currencies express shifts in global risk appetite, could their short-term relative strength provide a disciplined framework for equity timing?

Methodology: Can Currency ETFs Help Avoid Market Crashes?

To test whether currency leadership can act as a structural risk filter, I examined six developed-market currency ETFs:

• UUP — U.S. Dollar

• FXY — Japanese Yen

• FXE — Euro

• FXF — Swiss Franc

• FXA — Australian Dollar

• FXB — British Pound

Because direction matters, A > B is not the same as B > A. With six currencies, the possible combinations are simple:

6 choices for the first position.
5 remaining for the second.

6 × 5 = 30 ordered pairs.

Each ordered pair follows a the same dual momentum rules:

• If Currency A’s 4-week return is greater than Currency B’s 4-week return → hold SPY for the next week.

• If Currency A’s 4-week return is less than or equal to Currency B’s 4-week return → allocate to Treasury bills for the next week.

• Rebalance Frequency: Reevaluate and update the allocation weekly.

Why Dual Momentum?

Dual momentum exploits relative performance between pairs of assets, not absolute direction alone. It asks a comparative question, which asset is stronger right now?

That idea sits comfortably within the broader asset pricing framework.

Instead of asking whether an asset beats cash in isolation, Dual Momentum compares assets against one another. The signal is not “is the market up?” It is “which asset is stronger relative to its alternative?”

Walk-Forward Framework

To reduce overfitting and limit the risk of data-mined results, each strategy was evaluated using a walk-forward split.

The sample was divided into two distinct periods:

• In-sample: 2007–2015

• Out-of-sample: 2016–2024

Each rule was first ranked using only the in-sample period. The same rule was then applied, unchanged, to the out-of-sample period. No re-optimization.

Top In-Sample (2007–2015) vs Out-of-Sample (2016–2024)

A few currency rules held up out of sample, two that stick out:

FXE > UUP
FXF > UUP

Both rules compare major European currencies, the Euro and the Swiss franc, against the U.S. dollar.

That consistency is unlikely to be accidental. The dollar sits at the core of global funding markets. When European currencies strengthen relative to it, dollar demand often softens. Funding pressure eases. Liquidity conditions can stabilize. Equity environments tend to become less fragile.

The pattern is economically coherent because it reflects shifts in cross-border capital flows. It also aligns with established domain knowledge about how the financial system transmits stress.

Anomaly 1: FXE (Euro) vs UUP (U.S. Dollar)

This chart compares the euro (FXE — Invesco CurrencyShares Euro Trust) against the U.S. dollar (UUP — Invesco DB US Dollar Index Bullish Fund).

When FXE > UUP over a trailing four-week window, hold SPY for the next week.
If that condition is not met, allocate to BIL (Cash).

Since 2008, this framework has avoided the deepest structural drawdowns, not all of them, but enough to materially reshape the path of returns. The long-term profile is instructive:

• CAGR: 7.5%

• Sharpe Ratio: 0.7

• Max Drawdown: 23.2%

• Win Rate: 54.8%

The euro represents the largest developed currency bloc outside the United States. It reflects European growth expectations, banking stability, and cross-border capital flows. The dollar, by contrast, functions as the world’s reserve currency and primary funding unit.

When FXE strengthens relative to UUP over a short window, it often signals easing dollar demand. That shift can reflect improving global liquidity conditions and reduced funding stress. In many historical episodes, such periods have aligned with more constructive equity environments.

When the dollar dominates instead, it frequently coincides with tighter conditions. Dollar strength can accompany deleveraging, capital repatriation, or defensive positioning.

Anomaly 2: FXF (Swiss Franc) vs UUP (U.S. Dollar)

This chart compares the Swiss franc (FXF — Invesco CurrencyShares Swiss Franc Trust) to the U.S. dollar (UUP — Invesco DB US Dollar Index Bullish Fund).

Switzerland occupies a unique position in global finance. The franc has long been viewed as a stability currency, supported by strong fiscal balances and a historically conservative banking system. Yet it remains deeply integrated into European capital markets.

When FXF > UUP over a trailing four-week window, hold SPY for the following week.
If that condition fails, rotate into BIL (Cash).

Since 2008, this rule has sidestepped the deepest structural damage, not perfectly, yet consistently enough to alter the compounding path in meaningful ways.

The long-term profile:

• CAGR: 7.1%

• Sharpe Ratio: 0.62

• Max Drawdown: 24.23%

• Win Rate: 54.5%

When FXF strengthens relative to UUP, the move can signal a shift in global capital allocation away from concentrated dollar demand. In certain regimes, that relative franc strength has coincided with steadier global participation in risk assets.

What the Long-Term FXE > UUP Interaction Shows

Placed on the same log-scale canvas, SPY compounds powerfully upward over time. UUP oscillates in cycles of strength and retracement. FXE shows the mirror image, early strength followed by structural decline versus the dollar.

During the 2008 crisis, SPY collapses. UUP rises. FXE falls. Capital compresses inward toward dollar liquidity.

What the FXE > UUP Return Distribution Reveals

The chart below splits weekly SPY returns into two currency-defined regimes:

• Risk-On: FXE > UUP

• Risk-Off: UUP > FXE

Both regimes resemble a normal distribution. Markets remain probabilistic. Nothing magical appears.

But the shapes are not identical.

In the Risk-On regime, the curve is slightly taller and more concentrated around modest positive returns.

In the Risk-Off regime, the curve flattens. The negative tail thickens. Extreme downside weeks become more common.

What This Actually Demonstrates

Dual momentum does not succeed because it predicts the next step in a neat causal chain. It is not a Markov map of market transitions. It works because it tracks a persistent, observable phenomenon. It measures behavior without pretending to fully explain it.

Markets can reveal stress and expansion through relative strength. Capital rotates before headlines adjust. Dual momentum simply follows that rotation.

Macro currency leadership can inform the probability landscape of equities.

When FXE leads UUP, capital flows outward, dollar pressure eases, liquidity stabilizes. Equity returns compress toward modest gains, and crash frequency declines.

When UUP leads FXE, liquidity tightens. Defensive positioning rises. Dispersion widens. Downside tails grow heavier.

While market participants wrestle with cross-currents in equities and quant models, macro data is sending its own signals of economic strain. The U.S. Bureau of Labor Statistics’ annual benchmark revisions revealed that employment growth for 2025 was dramatically weaker than previously reported — total nonfarm job gains were revised down to, get this, 181,000 jobs for the entire year, a fraction of earlier estimates and the weakest annual increase outside a recession in decades

That figure implies an average of roughly 15,000 jobs per month, far below the level needed to keep pace with population growth and on par with deep recession-level job growth by historical standards.

We are told to trust that the Labor Department will get it right this year.

So perhaps the story is not that quant funds suddenly forgot how to model markets. Perhaps many were responding to high-frequency signals that the consumer is slowing, that spending breadth is thinning, that the surface strength in equities is masking internal fatigue. Markets do not always move in sync with the data. Sometimes price lags deterioration.

If growth was flatter than believed, if labor was softer than advertised, then this divergence is not random. It is regime change revealing itself in layers.

Modeled vs. Actual Returns

For the week ending February 13, 2026, SPY declined −1.28%. The Stratum 1x model fell −0.39%, the Stratum 3x model declined −1.78%, and the live Q72 3x portfolio finished at −1.24%.

Financials fell −4.81% and Technology dropped −1.11%, creating drag across the higher beta sleeves. Energy gained +2.07% and Utilities rose +7.27%. Gold continued its structural strength with +1.57%.

Importantly, the model was not in Energy or Gold.

Was that the “right” call in hindsight? No, but I follow the model regardless.

We are again at a pivot. Either the market stabilizes and pushes higher, or the deterioration broadens. If equities pop, cyclical exposure should respond well. If they roll over, leadership will rotate again.

Anecdotally, I have seen weak labor reports spark powerful rallies because participants interpreted bad news as good news. Markets are not linear. A negative macro print can become fuel if people think the fed will lower interest rates.
